On my Windows Server 2003 SP1 system with 1 GB and without the policy workaround I have not been able to install SP1. I keep getting error 2908 and drive C: still has 1GB free. Also, make sure you have enough space on your system drive; I'd say at least 4 GB. It is simply insane where it takes more time than installing Windows XP itself!
